I hypothesize that the way this works is that the waterbending and spiritual energy manipulation are simply weights tipping the scale, or canceling each other out. Normally, beings of pure spirit have a balance of light and dark energy inside them, whether that be an equal amount of both or an absence of both. Since they possess both types of energy, Unalaq's powers work to shift the balance, by either canceling out one type to create more of the other, or adding the desired type to form the spirit as pleased. (Here's where the extreme conjecture begins, just bear with me) I theorize that the reason this technique works on human spirits is that human spirits aren't balanced the way non-human spirits are. I bet Iroh's spirit would spill his tea if Jinora had any appreciable amount of darkness in her spirit, and if Unalaq had a shred of good in his. By using the energy that opposes the type most prominent in a spirit, the energy that is there is cancelled out, effectively destroying the spirit in the process, kind of like an acid-base cancellation, except there is no neutral compound left behind.
